I am sort of the middle man here trying to coordinate a transfer of a domain name, because neither of the two parties involved really knows what to do. (I only sort of know.)

Ed has a site on ewidgets.net. It is hosted for free by a newspaper, not really an ISP. He knows the DNS.

Bill is giving him widgets.com, which is obviously more desirable. So Ed wants to get the site he has currently built to show up under widgets.com.

What do we do to make this happen?

A little googling has led me to this first step, but I'm not sure: Ed needs to go to whatever company he registered ewidgets.net on, and add the new domain. His registrar should then contact Bill and ask if it's OK for Ed to take the name, right?

Bill should be able to transfer ownership easily enough with his current registrar. Just update all the contact info etc so it points to Ed's information. You don't have to move the domain name unless you really want to. All you need to do is change the DNS to point to the location of the web server.

If Bill has other domains registered there then you probably do want to transfer the domain.He most likely won't want to give him the login and password info since that would give Ed access to all of Bill's domains. Otherwise Bill can just give Ed the access credentials.

Procedures for a transfer are probably somewhat different depending on the registrar. But here's a writeup from Godaddy:

Which registrar currently has the domains and who do you want to move them to?
